The UAE/Dubai entity myth
A lot of freelancers and contractors consider setting up an entity in UAE or Dubai to save on taxes. The logic seems simple: UAE has 0% income tax, so route your income through a UAE company and pay no tax. Unfortunately, the Indian Income Tax department has plugged this loophole in at least five different ways.
1. DTAA Article 5 — Permanent Establishment
The Double Taxation Avoidance Agreement (DTAA) between India and UAE defines a Permanent Establishment (PE). If you are sitting in India and managing the UAE entity, India is your PE. All profits attributable to the PE are taxable in India.
2. Place of Effective Management (POEM)
Section 6(3) of the Income Tax Act defines POEM. If the key management and commercial decisions necessary for the conduct of the entity's business are made in India, the entity is considered a resident of India. A freelancer working from their home in India clearly has POEM in India.
3. Business Connection under Section 9(1)
Even without POEM, Section 9(1)(i) deems income to accrue or arise in India if there is a 'business connection' in India. If you are the sole operator of the UAE entity and work from India, there is a clear business connection.
4. Independent Agent Exception — Does not apply
The DTAA provides an exception for independent agents. However, if you are the sole owner and operator of the UAE entity, you cannot be considered an 'independent agent' of your own company. The exception requires the agent to be legally and economically independent.
5. Transfer Pricing
Even if somehow the above provisions don't apply, Transfer Pricing rules require that transactions between related entities be at arm's length. The Indian Tax department can re-characterize the arrangement and attribute the profits to India.
Conclusion
The UAE/Dubai route has been plugged in five different ways. You will end up paying more taxes AND will have to shell out more money in compliance costs for maintaining the UAE entity. The Indian tax framework for freelancers under 44ADA already provides a simple and effective way to manage taxes.
